Use the CENSOR effect with an oval shape.
Alternatively, try the BLUR effect on the jpg and place it on track 1
Place the same jpg - no blur - on track 2
On track 2, mask the desired area - use a circle from the preset drop-down menu... 
Add the TRANSPARENCY effect, with low opacity...
